Pair trading is a widely-used quantitative and statistical arbitrage strategy employed by hedge funds, proprietary trading firms, and sophisticated investors including SIF fund managers to generate returns with reduced market exposure.
What is Pair Trading?
Pair trading is a market-neutral investment strategy that involves simultaneously buying one security (going long) and selling another related security (going short) in the expectation that the temporary price divergence between them will eventually converge back to their historical relationship.
Unlike traditional directional strategies that bet on whether the market will rise or fall, pair trading bets on the relative performance between two securities. If executed correctly, the strategy can profit regardless of whether the overall market moves up, down, or sideways.
In Simple Terms
You identify two stocks that usually move together. When one temporarily underperforms and the other outperforms, you buy the underperformer and short the outperformer. When they return to their normal relationship, you close both positions and pocket the difference.
How Pair Trading Works
Identify Correlated Pairs
Find two securities that have historically moved together — same sector stocks, parent-subsidiary companies, or companies with similar business models. Statistical measures like correlation coefficient or cointegration are used to validate the relationship.
Monitor for Divergence
Track the price spread or ratio between the two securities. When the spread widens beyond its historical norm (one stock rises relative to the other), a trading opportunity may exist.
Enter the Trade
Buy the underperforming (relatively cheaper) security and simultaneously short the outperforming (relatively expensive) security. The position is now market-neutral — overall market movements have minimal impact.
Wait for Convergence
Over time, the price relationship between the two securities is expected to revert to its historical mean. The underperformer rises (or falls less) and the outperformer falls (or rises less).
Exit the Trade
When the spread returns to its normal range, close both positions. The profit comes from the difference in the relative price movements between the two securities.
Illustrative Example: Indian IT Sector Pair
Scenario: Consider two large-cap Indian IT services companies — Company A and Company B — that historically trade with a price ratio of approximately 2:1.
Normal Relationship:
Company A trades at ₹2,000 | Company B trades at ₹1,000 | Ratio: 2.0
Divergence Occurs:
Company A rises to ₹2,200 (+10%) | Company B falls to ₹950 (-5%) | Ratio: 2.32
The ratio has widened significantly beyond the historical norm.
Pair Trade Action:
- →Buy Company B at ₹950 (betting it will rise relative to A)
- →Short Company A at ₹2,200 (betting it will fall relative to B)
Convergence Happens:
Company A falls to ₹2,100 (-4.5%) | Company B rises to ₹1,050 (+10.5%) | Ratio: 2.0
The ratio has reverted to the historical mean.

Market Neutrality
Because one position is long and the other is short, overall market movements (up or down) have limited impact. The strategy profits from relative performance, not absolute performance.
Statistical Arbitrage
Pair trading is a form of statistical arbitrage. It relies on quantitative analysis and historical price relationships rather than fundamental analysis or market prediction.
Mean Reversion Assumption
The strategy assumes that price relationships exhibit mean-reverting behavior — temporary divergences will eventually return to the historical average.
